The head is difinately fixable. I've seen worse than that fixed. A light decking on the block and it should be ok. If they have to tear it down and deck the block I'd o-ring the block and run solid copper gaskets. Actually they wouldn't have to tear it down to 0-ring it. The solid gaskets can be reused multiple times. You would never have that problem again
I just looked at the pic again and you may be able to o-ring it without even tearing it down or decking it. Is the block etched or is that just melted aluminum on it? My point is- with the location of the problem in the block an o-ring may seal it and just leave the block etched since there is no water jackets near. Just smooth it down with a file and be done with it.
